I did the "towel" thing before they were cooked, to help pull some moisture from them before breading and frying them, along the lines of what you would for eggplant. After frying, they went onto a wire rack and I didn't cover them at all, for the reason you give - to keep them from steaming.

I hadn't thought of frying squash with Panko crumbs - that sounds good!
